Last time I was there I stayed at this hotel:
Hotel Medici

with a fantastic terrace roof view of the Duomo, you could NOT get a better location, a little rustic (30s 40s furniture, for example, typical pension style) but VERY recommended. Reserve a room with a view near the top.

Depends on how much money you are willing to spend. The cheapest way would be to stay in a hostel.

In general you will interact with the locals more in an apartment or suite due to the fact that you will be undoubtably preparing some meals/breakfasts there and this will necessitate grocery store visits etc. You get more of a 'feel' for living in a place when you stay somewhere outside of a hotel environment. That said, I have rented an apt in Rome (Trastevere) and a villa in Portugal (Algarve) but not in Florence, so not much help on the second part. A good web seach will turn up multiple options.
